Understanding How Your Pension Works
Most traditional (defined benefit) pensions calculate your benefit using a formula based on years of service, final or average salary, and a multiplier. Vesting rules determine how long you must work before you earn a right to the benefit. Use our Pension Calculator to estimate what your pension may pay.
Gather these before you decide
- Your latest pension benefit statement
- Your years of service and vesting status
- The salary figure your plan uses (final or average)
- Early, normal and late retirement ages, and how the benefit changes at each
- The payout options your plan offers, including survivor and lump-sum choices
Key Pension Decisions
Four choices do most of the work in shaping your retirement income. Understand each one before you sign anything.
👫
Single-Life vs. Joint-and-Survivor
A single-life payout is higher, but stops at your death. A joint-and-survivor option pays less each month but continues to your spouse.
💵
Monthly Annuity vs. Lump Sum
A lump sum offers flexibility and can often be rolled into an IRA, while an annuity offers guaranteed lifetime income.
⏳
When to Start Benefits
Retiring early may reduce your benefit; waiting may increase it.

Pension vs. 401(k)
Pension
Puts the investment risk on your employer and typically pays a predictable income in retirement.
VS
401(k)
Puts the investment risk on you but offers portability and control over how your money is invested.
Many workers have both. Our Retirement Planning service explains how to balance them, and the 401(k) Calculator helps you project your savings.
Plan Around Your Pension
Coordinating Your Pension With Social Security
Pension income is taxable in most cases and should be planned together with Social Security and savings withdrawals. Run your numbers with the Social Security Calculator to choose a claiming strategy that complements your pension.
Pensions, Marriage and Your Family
Divorce, remarriage, disability and death can all affect who receives pension benefits. Make sure beneficiary designations are current and that your spouse understands the survivor option you chose. Pairing your pension with the right life Insurance Coverage can protect your family if survivor benefits are limited.
Build a Complete Retirement Plan
Your pension is only one part of a healthy retirement. Combine it with a realistic Budgeting Assistance plan, a strong emergency fund from our Saving Tips, and a plan to clear remaining balances through our Debt Assistance service.
Common Pension Mistakes to Avoid
- Choosing a single-life payout without discussing it with your spouse.
- Taking a lump sum without comparing it to the lifetime value of the monthly annuity.
- Overlooking taxes, since pension payments and rollovers are treated differently.
- Forgetting to update beneficiaries after marriage, divorce or the death of a loved one.
- Ignoring inflation, because many pensions do not increase each year.

Pension Planning FAQs
How is a defined benefit pension calculated?
Most traditional pensions use a formula based on your years of service, your final or average salary, and a benefit multiplier set by your plan. Vesting rules decide when you earn the right to the benefit. Your plan’s benefit statement shows the exact formula.
Should I take a lump sum or monthly pension payments?
A lump sum offers flexibility and can often be rolled into an IRA, while a monthly annuity provides guaranteed income for life. The right choice depends on your health, other income, your spouse’s needs and how comfortable you are managing investments.
What is a joint-and-survivor pension option?
It pays a smaller monthly amount during your lifetime but continues payments to your spouse after you die. Many plans require your spouse’s written consent if you choose a single-life payout instead.
What happens to my pension if I change jobs?
If you are vested, you generally keep the right to the benefit you earned. The details depend on your plan, so ask your plan administrator whether you can leave the benefit in place, take a lump sum or roll it over.
Is pension income taxable?
Pension payments are generally taxed as ordinary income. A direct rollover of a lump sum into an IRA can defer the tax, while taking the cash may trigger taxes and possible penalties. Check with a tax professional before you decide.
What if my employer ends the pension plan?
Many private-sector pension plans are insured by the Pension Benefit Guaranty Corporation (PBGC), up to legal limits. Government plans follow different rules, so ask your plan administrator how your benefit is protected.
